The IT industry is undergoing a significant transformation, moving away from Time and Material (TNM) contracts, which once dominated the revenue landscape. According to a recent report by Zinnov, TNM contracts now contribute just 35% of IT firms' revenue, a stark decline from over 62% two decades ago. This shift highlights the industry's evolving priorities, emphasizing accountability, innovation, and shared risk in client partnerships.

The Decline of TNM Contracts

The TNM model, which bills clients based on hours worked, was once favored for its simplicity and client-centric risk model. However, this approach has drawn criticism for enabling inefficiencies and shifting burdens to customers. TK Kurien, CEO of Premji Invest, labeled it a "wrong economic model," urging companies to refactor pricing structures.

Today, enterprises prefer fixed-price and outcome-based models, where IT firms take ownership of project results. These models align goals, enhance accountability, and foster co-innovation between service providers and clients. Pari Natarajan, CEO of Zinnov, noted that the decline of TNM contracts reflects this paradigm shift, with clients increasingly valuing results over billable hours.

Generative AI and the Evolving IT Landscape

The integration of Generative AI (Gen AI) is accelerating this shift. A Zinnov-Ness benchmarking study highlighted how Gen AI enhances productivity, especially among senior talent, reshaping the traditional talent pyramid. As a result, customers are gravitating toward fixed-price contracts, leveraging AI-driven efficiencies to ensure predictable budgets and enhanced delivery.

"Gen AI is fundamentally changing how IT firms operate, from code generation to project management," Natarajan said. While early adoption focuses on specific tasks, the long-term potential includes broader automation and reduced reliance on junior talent.

Challenges in Adoption

Despite its promise, the transition to outcome-based models is not without hurdles. Experts like Gaurav Parab from NelsonHall point out that adoption remains limited, often exploratory, due to inherent complexities and costs. Yet, as IT firms mature in AI-driven application development, they are gaining better control over budgets, making fixed-price engagements more feasible.

The Future of IT Contracts

Industry leaders agree that the next few years will witness a more pronounced shift towards non-linear revenue models, driven by innovations like Gen AI and growing client demand for risk-sharing. As these changes unfold, IT firms will need to adapt quickly to maintain competitiveness in an ever-evolving landscape.
